What Is LTV?

Customer Lifetime Value (LTV) is the total gross-margin-adjusted revenue an average customer generates before they churn. It answers the core unit-economics question: what is a customer actually worth? Every pricing, marketing, and retention decision ultimately routes through this number.

Because LTV divides by churn, it is extraordinarily sensitive to retention. Halving monthly churn doubles LTV โ€” no price change, no new feature, no extra sales headcount. That is why sophisticated operators treat churn reduction as the highest-ROI investment in the company: it simultaneously improves LTV, CAC payback, and the revenue churn curve investors price.

The LTV Formula

Two versions matter: the quick ratio and the gross-margin-adjusted one investors expect. Always use the adjusted version in board material โ€” revenue you cannot keep was never value.

Formula 1

LTV (Simple)

ARPA รท Churn Rate

Example: $100 ARPA รท 5% monthly churn = $2,000. Ignores margin โ€” use only for quick checks.

Formula 2

LTV (Gross-Margin Adjusted)

ARPA ร— Gross Margin % รท Churn Rate %

Example: $100 ร— 80% รท 5% = $1,600. The investor-grade version.

Key insight: LTV assumes churn is constant, but expansion breaks that assumption. Under net negative churn, the "average customer" grows over time โ€” real-world LTV from cohorts can exceed the formula's estimate by 2โ€“3ร—, which is why NRR > 100% companies command premium multiples.

LTV:CAC Benchmarks 2026

LTV alone says little โ€” it must be read against what you spend to acquire the customer. The LTV:CAC ratio is the industry's shorthand for unit-economics health.

LTV:CAC Ratio Reading Status
< 1:1 Losing money on every customer โ€” burn scales with growth Severe
1:1 โ€“ 3:1 Sustainable but thin; little margin for error in CAC or churn Watch
3:1 โ€“ 5:1 The healthy SaaS zone โ€” efficient growth, durable payback Strong
> 5:1 Healthy but likely under-investing in growth โ€” competitors can buy share Watch

The 3:1 floor traces to David Skok's classic SaaS economics work; bands validated against 2026 KeyBanc and Bessemer survey cohorts.

The Three Levers That Move LTV

  1. 1. Churn (biggest lever). LTV is inversely proportional to churn. Cutting monthly churn from 5% to 2.5% doubles LTV outright.
  2. 2. ARPA / expansion. Seat growth, tier upgrades, and usage pricing raise ARPA every month the customer stays.
  3. 3. Gross margin. Infrastructure efficiency and support automation lift the margin multiplier across the whole base.

Notice the ordering: retention work beats pricing work beats infra work โ€” per dollar of effort, in most SaaS businesses. Measure your churn first with the free Churn Analyzer.

Frequently Asked Questions

What is LTV in SaaS?

LTV (Customer Lifetime Value) is the total gross-margin-adjusted revenue an average customer generates before they churn โ€” usually computed as ARPA ร— gross margin % รท churn rate %.

What is the LTV formula?

Simple: LTV = ARPA รท churn rate. Investor-grade: LTV = ARPA ร— gross margin % รท churn rate %. Example: $100 ARPA, 80% margin, 5% churn โ†’ $1,600.

What is a good LTV:CAC ratio?

The conventional rule is 3:1 or better. Below 1:1 you lose money on every customer; 3โ€“5:1 is the healthy zone; above 5:1 often signals under-investment in growth.
